According to Italian outlet Top Calcio, the Etihad Stadium outfit have already submitted a £39 million bid for the defender, who can also fielded as a right winger.
The right back was sent on loan to Inter Milan for the 2017-18 season, after joining his Spanish League side from Benfica in 2015.
While on loan at the Italian club side, the 24-year-old scored one goal in 26 topflight appearances for the San Siro outfit.
In his first two seasons at Valencia, the Portuguese star played 60 matches for the Spanish side and scored two goals in the process.
Having broken into the Portugal national team in 2016, Cancelo already netted three times in just seven international appearances.

The transfer may benefit from the defender being cut from Portugal's 35-man preliminary squad for this summer's World Cup, which would have delayed any change of club.
The EPL champions may not have it smooth signing the defender as Juventus and newly-promoted Wolverhampton Wanderers are also said to be chasing his signature.
Chelsea and Tottenham Hotspur were reported to have tried signing the players in a deal worth £25million be he was rather loaned out to the San Siro.
If he did make the move to the Etihad, Cancelo would compete for a starting spot with Walker, who made 48 appearances for his new club after a £45million switch from Spurs last summer.
Walker's deputy Danilo was forced to spend most of 2017-18 at left-back after Benjamin Mendy's ACL injury a month into the season.
